Run SCANDISK first and clean up any errors first. Do it in SAFE Mode. If it does not run,

Make a Windows ME boot diskette (Add/Remove Programs - Start Disk tab) and boot the system with it and run SCANDISK C: and make sure you can run SCANDISK from a boot disk.

Then in SAFE Mode, try running System Tools - Disk CleanUP before running DEFRAG.

You might want to take a look at what apps are running. I have had to do a ctrl/alt/del and end task on several programs that can hang the defrag process.
