I've tried to install IE8 but got the error message instead:

"Internet Explorer 8 could not be installed. You must restart your system to confirm 
that any changes to your system are undone""

I was then given the link:
   http://support.microsoft.com/kb/949220
in which there were few suggestion how to attempt to fix the problem..
I've tried them all one by one and still getting the same error.

I do have the XP SP2.

You are most probably right about the SP3. However, I would like to stick with SP2 as there were some horror stories with SP3 in the past that some people experienced. Would you know what neccessary updates I would require instead of having to install the whole SP3? I think though I've read that one can easily revert to previous version of IE ( 6 in my case) should things with 8 go wrong. Again, this is what I read somewhere, it is not coming from my personal experience with IE8. Not sure what updates you would need to make IE install correctly. Just back up your data and give it a go. If worse comes to worse you can always reinstall XP and have a fresh start. Good luck!!
